Exempt Organization Basics for SEE
Tax-exempt status does not eliminate every tax or filing requirement. Separate the organization’s exempt purpose, annual information-return duties and any unrelated business income before choosing the treatment.
Three independent exempt-organization questions
| Question | What to establish | Why it matters |
|---|---|---|
| Is the organization exempt? | Applicable category and recognition requirements | State nonprofit status alone does not settle federal exemption. |
| What annual filing is required? | Applicable Form 990 series and exceptions | An exempt entity can still have reporting duties. |
| Is an activity unrelated? | Trade/business, regularly carried on and not substantially related | Using profit for the mission does not alone make the activity related. |
| Does an exception apply? | Specific exclusions and activity exceptions | Not every outside receipt is taxable unrelated business income. |
Is the organization exempt?
- What to establish
- Applicable category and recognition requirements
- Why it matters
- State nonprofit status alone does not settle federal exemption.
What annual filing is required?
- What to establish
- Applicable Form 990 series and exceptions
- Why it matters
- An exempt entity can still have reporting duties.
Is an activity unrelated?
- What to establish
- Trade/business, regularly carried on and not substantially related
- Why it matters
- Using profit for the mission does not alone make the activity related.
Does an exception apply?
- What to establish
- Specific exclusions and activity exceptions
- Why it matters
- Not every outside receipt is taxable unrelated business income.

How to work through the decision
- 1Establish exempt status
- 2Classify the activity
- 3Check returns and exceptions
Organizational purpose and actual operations both matter
State-law nonprofit formation does not automatically establish federal income-tax exemption or deductible gifts. Identify the applicable Internal Revenue Code category and its requirements. For a section 501(c)(3) organization, the organizational documents and actual activities must satisfy the relevant charitable-purpose restrictions. Private inurement and impermissible private benefit can jeopardize the treatment; directing profits to a nominally charitable account does not resolve those issues.
Application requirements and exceptions depend on the type of organization. A determination letter addresses recognized status, but continued compliance still depends on operations, reporting and restrictions. Charitable organizations also face rules concerning political campaign intervention and lobbying. Do not treat exemption as a permanent permission to engage in any activity that generates money for the mission.
Apply all three unrelated-business tests
Unrelated business income generally comes from a trade or business that is regularly carried on and not substantially related to the organization’s exempt purpose. Analyze each condition. Frequency and continuity help determine whether an activity is regularly carried on. Substantial relation concerns how the activity itself contributes to the exempt purpose, not simply how its profits are later spent.
Statutory exclusions and exceptions can change the result. Activities conducted substantially by volunteers, certain donated-merchandise sales and certain passive income categories can receive different treatment. The facts must establish the exception; the word “charity” alone does not. Debt-financed property and other special rules can bring income into the analysis even when a broad passive-income exclusion might initially appear relevant.
| Question | Evidence to examine | Insufficient shortcut |
|---|---|---|
| Trade or business? | Income-producing sales or services | Calling all receipts donations |
| Regularly carried on? | Frequency, continuity and comparable commercial activity | Looking at only one receipt |
| Substantially related? | Contribution of the activity to the exempt purpose | Profits are spent on the mission |
| Exception or exclusion? | Volunteer work, donated goods and other applicable facts | Assuming all exempt entities qualify |
Trade or business?
- Evidence to examine
- Income-producing sales or services
- Insufficient shortcut
- Calling all receipts donations
Regularly carried on?
- Evidence to examine
- Frequency, continuity and comparable commercial activity
- Insufficient shortcut
- Looking at only one receipt
Substantially related?
- Evidence to examine
- Contribution of the activity to the exempt purpose
- Insufficient shortcut
- Profits are spent on the mission
Exception or exclusion?
- Evidence to examine
- Volunteer work, donated goods and other applicable facts
- Insufficient shortcut
- Assuming all exempt entities qualify
Information returns and income-tax returns are separate
An exempt organization may need a Form 990-series annual information return or notice even when it owes no income tax. For eligible organizations, size tests help distinguish the electronic notice, Form 990-EZ and Form 990, while certain organizations have special rules or exceptions. Private foundations generally use their own Form 990-PF framework. Do not select a form only by looking at whether the year ended with a profit.
An organization generally must file Form 990-T if it has $1,000 or more gross income from an unrelated trade or business, subject to the applicable rules. That filing trigger uses gross income, not simply net taxable profit. Failure to file required annual information returns or notices for three consecutive years generally causes automatic revocation. Keep status compliance, annual information reporting and unrelated-business taxation as three separate checklist items.
Original worked example
How money is spent does not settle UBIT
An exempt educational organization regularly sells commercial advertising unrelated to its educational program. Assume no statutory exception applies.
- 1
The activity is a trade or business.
- 2
It is regularly carried on.
- 3
Its use of profits for education does not itself make the advertising substantially related.
Result
Analyze unrelated business income tax and Form 990-T obligations.
Exemption belongs to a defined regime; it is not a blanket exclusion for all commercial receipts.
Apply the method to different facts
Original worked case 2
A small net profit can still create a filing question
An exempt organization regularly operates an unrelated advertising business with $12,000 gross income and $11,500 directly connected expenses. Assume the activity meets all three UBIT tests and no exception applies.
- The activity’s gross unrelated business income exceeds the general $1,000 Form 990-T filing trigger.
- The $500 difference before further tax adjustments is not the filing-threshold measure.
- Compute unrelated business taxable income under its own deductions and rules, and separately evaluate the annual Form 990-series obligation.
A Form 990-T filing analysis is required even though the preliminary net amount is only $500. Filing responsibility and final tax due are different questions.
Mistakes to catch
- Equating “nonprofit” with “no federal filings.”
- Ignoring exceptions, exclusions or the distinction between gross income and taxable income.
Check your understanding
Does an unrelated activity automatically end exemption?
Not automatically. UBIT and continued qualification for exemption are related but separate analyses. The nature and extent of activities can also affect exempt status.
2. Does using advertising profits to fund scholarships make the advertising automatically related to the exempt purpose?
Answer: No.
The substantial-relation test examines the advertising activity itself. How the net proceeds are spent does not settle that test.
3. Does federal income-tax exemption eliminate every annual filing obligation?
Answer: No.
The organization can have information-return, notice and unrelated-business reporting duties. Check the entity category and applicable exceptions before choosing a form.
